  1. The actual value of this limit is not derived from a single simple formula; instead a bank assesses a combination of factors and historical usage to arrive at a permissible ceiling. For example, the issuing bank will review the borrower’s creditworthiness, existing relationship, collateral or margin provided, nature and types of guarantees requested, and internal policy guidelines.

  2. In practice, one approach to calculating the limit is to examine the opening balance of guarantees outstanding plus the forecast of new guarantees to be issued over a defined period, then subtract expected cancellations or expiries.

An illustrative case: an opening outstanding amount of Rs. 9.50 crore, anticipated new guarantee requirements of Rs. 16.10 crore, less expected cancellations of Rs. 10 crore, yields a recommendation of Rs. 15.60 crore as the limit.

Another perspective: since guarantees represent contingent exposures, banks often set internal ceilings (for example, as a percentage of owned funds or client credit limits) to control concentration risk. For instance, according to regulatory guidelines, unsecured guarantee obligations may be capped at a portion of the bank’s owned funds.

You can take the recently formed clothing manufacturer XX Company for example. It needs to buy Rs.2 crore worth of cloth raw resources. Before actually shipping the raw resources to XX firm, the raw material seller asks XX firm to offer a bank guarantee to fulfil payments. The mortgage company handling the company's cash accounts asks and grants a guarantee to XX company. In general, the bank and the supplier cosign the purchase agreement. The supplier can get their money back from the bank if XX company doesn't pay. This is the process for the assessment of bank guarantee limit.

What are the rules of bank guarantee limits?

1) The authorities executing the guarantees must provide their names, titles, and employee codes in addition to their signatures. This will speed up the process of checking the bank guarantees.

3) The bank guarantee's initial phase will last for 6 months after the original delivery time. If the banks decide, they may include a language in the agreement that grants an additional extension of 6 months.

4) The bank guarantee will effectively be renewed according to the request for an extension of the delivery time. It can be done if the candidate violates the agreement and does not provide the products or services on schedule.

5) You must print the bank guarantees and renewal papers used in the Directorate General of Supplies and Disposal contract management on non-judicial stamp paper.
